I am planning to add an option in some sort of settings dialog so you only have to enable overclocking once. It's just to prevent noobs with a power kernel from frying their CPU.

This is probably because you've added 125MHz and 250MHz to avoid_frequencies - so yes: 500MHz probably really is the minimum frequency that the ondemand scaling governor will use.
